Desk language is how you specify the object you are measuring. Name the wrong object and every subsequent decision is theatre.

If-then of this hour

Dimon and Bloomberg walk bond math, carry and roll, and the full spread taxonomy. Munger treats credit as a contract. Simons treats CLOs as tests. Dalio puts duration back into the four boxes. Buffett translates owner language so the multiple is not mistaken for the business.

Educational dramatization in the intellectual style of these public figures. Not affiliated with, endorsed by, or recordings of the named individuals. Not financial advice.

The Machine Room, episode eight. I am Prabhat Prasad. Educational dramatization. Not their voices, not advice. Tonight is desk language: the words a rates trader, a credit analyst, and a risk officer actually use. If you cannot speak this language, you cannot sit in the room, even if you understand the economic machine in English. Jamie, start with bond math, and do not skip steps.

Yield to maturity is the internal rate of return of all remaining cash flows discounted to the current dirty price. It is not the coupon. It is not the current yield. Confusing those three is how juniors embarrass themselves on day one. Price and yield move in opposite directions. Modified duration is the first derivative of price with respect to yield, in years. DV01 is how traders actually size: modified duration times price times point zero zero zero one times face. We speak in DV01, not in notional. Convexity is the second derivative. Positive convexity is asymmetric upside. Mortgage-backed securities have negative convexity because prepayments accelerate when rates fall and cap the price upside. That is not trivia. That is why a mortgage book can hurt you in the rally you thought you owned.

Carry is coupon minus the repo rate. Positive carry means you earn while you sit. Negative carry means you bleed every day you are wrong. Roll is the price appreciation as the bond ages down a positively sloped curve, assuming yields do not move. Carry plus roll is the total return if the world stands still, which it never does. Repo is how the position is financed. General collateral is ordinary. Special means the bond is scarce as collateral, so the repo rate drops, sometimes through zero. Pull to par: discount bonds accrete, premium bonds amortise, both toward face at maturity. If you cannot run YAS on the terminal and read those numbers cold, you are not desk-ready.

Spread taxonomy, because the spread is not a thing. G-spread is yield minus the interpolated government benchmark. Simple, used on investment-grade corporates. I-spread is yield minus the interpolated swap rate, standard in European credit. Z-spread is the constant spread added to every point on the zero curve so discounted cash flows equal the market price. More precise than G. OAS is Z-spread stripped of embedded optionality, calls, prepayment. That is the pure credit spread. Asset-swap spread is the spread over SOFR or Euribor when the bond is packaged into an asset swap. Bank treasuries and LDI managers live there. CDS spread is the annual premium in basis points to buy default protection. CDS-bond basis is CDS minus the bond Z-spread. Negative basis means the bond is wider than CDS. That is a classic relative-value trade, not a headline.

Most people who say they understand credit understand a story about a company. Credit is a contract. Seniority, security, covenants, and recovery are the contract. Maintenance covenants test leverage every quarter. Incurrence covenants test only when the borrower acts. Covenant-lite means the lender gave away the quarterly test. That is now the standard in leveraged loans, which tells you who had the power when the paper was written. Fulcrum security is the tranche that converts to equity in a restructuring, the point where value breaks. Distressed bonds below eighty cents are no longer a spread product. They are a recovery product. If you analyse them as a yield, you are using the wrong instrument.

Structured credit is a set of tests, not a vibe. A CLO is a securitisation of leveraged loans, tranched from triple-A down to equity. Over-collateralisation and interest-coverage tests divert or trap cash when they breach. The CCC bucket is typically capped; excess CCC haircuts the OC test. WARF is a weighted average rating factor. WAL is weighted average life. If you cannot say which test is closest to the trigger, you do not have a position, you have a ticker. MBS prepayment is a statistical object: refinancing incentive, burnout, seasonality, housing turnover, modelled in CPR and PSA. The model is wrong in the tails. Size for that.

Now put it back in the machine. Duration is how much the present value of a nominal claim moves when the discount rate moves. In Goldilocks, falling inflation and rising growth, quality duration and credit can both work. In reflation, rising growth and rising inflation, duration is a short. In stagflation, duration and equities can lose together, which is what twenty twenty-two taught a generation that had never seen it. In a disinflationary slowdown, high-quality duration is the store of value, provided the sovereign remains credible. Financial repression is the late-cycle twist: the sovereign holds nominal yields below the natural clearing level. Then the measured yield is no longer the economic yield. Gold and real assets start doing duration's old job.

Rates derivatives, briefly, because enterprise clients live there. Jamie.

A pay-fixed swap is economically short the bond. DV01 of the swap matches the DV01 of the equivalent fixed bond. Overnight index swaps compound the overnight rate, SOFR or euro short-term rate. The OIS curve is the risk-free discounting curve for collateralised derivatives. A payer swaption is the right to pay fixed. A receiver is the right to receive fixed. Basis swaps exchange two floaters. Cross-currency basis is the dollar-scarcity premium when it goes negative. Caps and floors are strips of options on SOFR. SOFR replaced LIBOR. If you still speak LIBOR as if it were live, you are dating yourself and you will mis-set a curve.

On the terminal: SWPM for vanilla IRS, swaptions, caps, floors. OVML for FX and commodity derivatives. DLIB for exotics. IRDR as the rates directory. For cash bonds, YAS gives yield, all spreads, DV01, duration, convexity. SRCH is the cross-asset screener. MTGS screens structured product. OAS1 for option-adjusted analytics with prepayment overrides. CRVF and CDSW for credit curves and CDS. If a client asks a relative-value question and you cannot put the two bonds side by side with matched duration and a stated spread measure, you are not yet useful.

Equities have a parallel language that must not be mixed with the credit language. Discounted cash flow is a model, not a fact. Terminal value often dominates sixty to eighty percent of the output, which means WACC and terminal growth dominate the output. Say that in the same sentence as the number. EV to EBITDA is capital-structure-neutral. Tracking-error volatility is the annualised standard deviation of excess return versus a benchmark. Information ratio is alpha over that tracking error. Active share is how different you actually are. High active share with no residual edge is just uncompensated risk. Factor risk is exposures times the factor covariance times exposures transposed, plus specific risk. If you report a Sharpe that was averaged across constituents instead of computed on the portfolio series, you are publishing fiction.

I will translate. What does the business earn, what does it own, what does it owe, and can it do that for a long time without cleverness. Owner earnings, not theatre. A moat is a durable advantage, not a slogan. Mr Market is there to serve you, not to guide you. I do not need a vol surface to know that. I do need you, if you sit on a professional desk, not to confuse a multiple with a business. Multiples move with discount rates. Businesses move with cash. Know which conversation you are in.

VaR is a model. Parametric assumes a normal world and underestimates tails. Historical uses the actual distribution and is a prisoner of the window. Monte Carlo can handle options and is only as honest as the process you feed it. Expected shortfall averages the losses beyond the threshold. Basel and FRTB wanted expected shortfall at ninety-seven point five because VaR was too kind. Liquidity-adjusted VaR adds the fact that you cannot exit at the mid. Stress the analogue: two thousand eight, twenty twenty, twenty twenty-two, nineteen ninety-four, nineteen eighty-seven. If your hedge failed in the analogue that matches its job, it is a mascot.

Principle of episode eight. Desk language is not jargon for its own sake. It is how you specify the object you are measuring. YTM is not coupon. DV01 is not notional. OAS is not G-spread. Coverage is not a file delivered. If you name the wrong object, every subsequent decision is theatre. Next: evidence before explanation. Structure first. Time second. Prediction last.
